I haven't used the liquify tool yet...in fact until I read your post I hadn't noticed it in the filter menu. Must give that tool a try. Any pointers before I have a go?

As for the false DOF
Try cloning out the edges of the subjects heads to match the color of what's behind it. Retain the reds and browns etc that are in your bkgd. When you apply the glaussian, you won't get the dark halo around their heads.

I'd go over the edges of the mask with a gray to soften the edges of your subjects. Zoom in real close and spend time cleaning up the noise around the edges by using a really light gray on the mask.

I think the couch should stay in focus. If you still want to blur it up then I'd make another layer and use a smaller size pixel to blur it.

If it still looks to harsh soften up the whole image a touch.

Lol, and I thought photoshop was a professional tool, now I know how to use it to impress or sometimes annoy my wife or any other person!
